I have played an RPG that used a similar experience loss system. At first, yes it certainly does seem harsh, but this is an RPG and this consequence for death made sense. In the game I played that took the same approach to death, it played it as your were scared by the God of Death, and thus that hindered your future development...makes sense from an RPG standpoint.

This game seems to be taking the RPG aspect of death as well, and for that I cannot complain. I don't know what the restrictions are in this game due to death, but in the other game I played, the restrictions were that it decreased the amount of health and mana you would gain from leveling. Of course a few deaths would not cripple your leveling, but if you had 20 deaths or so, then you might as well hang it up. But, you could get scars removed and thus get back to normal health and mana gains on leveling. So, I honestly don't mind this type of death penalty because I'm used to it, just as long as you can do something to remove this penalty at some point.
